The Sony PS2 can output dolby & DTS via the fiber ouput, however you'll need a headunit that can take it and decode it AND change your stereo speaker system to a 4.1 system...
Have fun, it has been done, but nothing I'm about to set out to do.
PS2 will play DVD's in my home theatre set-up. One caveat is the quality of DVD playback is inferior to a decent DVD player. I'm not sure of the exact technical reason why, this is just the clarity of the picture.

If you get the component RGB cables for the PS2 it makes a huge difference over the cheesy single RCA yellow video cable that comes with the unit. I noticed a huge difference right away, I use the ps2 for movies myself, my only real complaint is the loud cooling fan and the lack of control conveniences and I do have the wireless remote for it.

PS2 playback is interlaced. It can be made to do progressive scan, but I doubt you'd see the difference on a small screen you'd put in a car.
